I thought that Katie actually sang pretty good after Nell coached them and she didn't sing lead. Why couldn't she just stay with the group and sing in the background? Plus she had the looks to make it big.

Well, I didn't watch the whole episode, but I think the reason has to do with the group going away from Glenlawn and you can't have her leave the show too. At least, not at this point in the series.
